Starting a business in Iowa: a local tax nobody withholds
Nothing on an Iowa payslip warns you about this one. School districts levy a surtax of up to 20% of your Iowa income tax liability — a percentage of the tax, not of the income — and no employer withholds it, no payroll system deducts it and no registration mentions it. Profit passing through an LLC picks it up quietly and the whole amount lands on your personal return in April. Against that, Iowa has become one of the cheapest states in the country to employ someone in, and that part is worth reading to the end for.
Five of Iowa's neighbours have something called a local income tax and no two of them work alike. Ohio taxes profit where the work was physically done. Indiana taxes by the county each employee lives in. Michigan has twenty-four named cities. Missouri has two.
In all four of those, somebody deducts it. That is the respect in which Iowa is different from every one of them: there is no withholding mechanism at all. Nothing comes off through the year, so nothing prompts you, and for a founder drawing profit out of a pass-through the difference is between a payroll line item and a bill.

A percentage of the tax, not of the income
This trips people up more than the existence of the surtax does. It is not a rate applied to your income. It is a rate applied to the Iowa income tax you already owe, capped by the Department of Revenue at 20% of that liability, and set separately by every school district — some of which charge nothing at all.
Iowa's individual rate for 2026 is a flat 3.8%. Push a district surtax through that and the effective rate moves accordingly:

The county EMS surtax, and an honest gap
A handful of Iowa counties add an emergency medical services surtax of up to 1% on the same base — again a percentage of your state tax liability, again with nothing withheld.
Which counties, exactly, is where the state's own pages disagree. The Department of Revenue's 1040 expanded instructions name Appanoose, Cass, Pocahontas, Sac, Shelby and Winnebago. The department's tax descriptions page lists only Appanoose. Picking one and presenting it as settled would be dishonest, because you would budget from it.
What to do instead: check the current table — the Department publishes it as document 41-027 alongside the school district surtax rates — or ask your preparer to confirm the county line for the year you are filing. A one-minute check, and the only honest answer while two state pages differ.
The general point survives either way. Iowa's local income taxation is levied by school districts and, in a few places, counties, on the tax you owe rather than on what you earn, and nobody deducts any of it before it reaches you.
Iowa taxes about a hundred services — check the list
Illinois says flatly that it does not tax sales of service. Iowa sits at the opposite end of the Midwest: it taxes tangible goods and a long enumerated list of roughly a hundred services. Carpentry. Painting. Machine repair. Lawn care. Pest control. Dance schools. Photography. A great deal more.
Move a service business here from a state where services are exempt and that assumption is the most expensive thing in the removal van, because uncollected sales tax comes out of margin you have already spent. Read the enumerated list before your first invoice rather than after your first audit. Specified digital products and prewritten software are taxable too.
The rate side, at least, is contained. The state rate is 6% and the local option sales tax is capped by statute at 1% — so 7% is the ceiling at every address in Iowa. No city can stack past it, and there are no special districts drawing their own boundaries the way Missouri and Kansas allow. A sales tax permit through GovConnectIowa is free, with no permit fee and no renewal fee, and the same registration covers withholding tax.
One trade-specific rule that catches people: contractors doing more than $2,000 of work a year must register with Iowa Workforce Development. That is a low bar and a separate registration from everything above.
Iowa halved the cost of employing someone
And now the good news, which is genuine and recent. Legislation signed in 2025 halved the unemployment taxable wage base and cut the maximum rate to the federal floor of 5.4%. For 2026 the wage base is $20,400 per employee, a new non-construction employer pays 1.000%, and a new construction employer pays 5.400%. Iowa has now sat on the lowest possible tax table for five consecutive years, on a trust fund balance of about $2.11 billion as of August 2026.

Workers' compensation runs the other way and starts immediately. Iowa's Division of Workers' Compensation requires most employers to carry cover or register as self-insured and sets out no employee-count floor, so the first hire triggers it — as in Illinois, Minnesota and Nebraska, rather than waiting for a headcount as in Missouri or a payroll figure as in Kansas.
Owners are handled by election rather than by counting: proprietors, LLC members, limited liability partners and partners make a “nonelection” to stay outside cover, and certain corporate officers may file a “rejection”. The statutory exclusions — casual employment below a small annual figure, certain agricultural relationships — are narrow, and if you are relying on one, confirm it with the Division rather than assuming, because the penalty exposure is the entire point of the rule.
Two smaller conveniences worth knowing. The Secretary of State sells expediting in real tiers — $15 for five business days, $50 for two, $125 for same day, $200 for one hour — plus a preclearance service that checks a document for errors before you file it. And Iowa does not tax business personal property, so there is no annual equipment return to the county assessor of the kind Indiana, Missouri and Nebraska businesses file every spring.
